Comparison of Indexed Universal Life (IUL) with 401(k): Everything You Need to Know !!

Indexed Universal Life (IUL) Insurance and the 401(k) Retirement Plan are two investment forms that have garnered significant interest in recent years. However, there are notable differences between IUL and 401(k) that buyers should consider. In this article, Thinksmart Insurance will analyze and compare Indexed Universal Life (IUL) with 401(k) to help you determine the most suitable choice for you.

Concepts of Indexed Universal Life (IUL) and 401(k)

Indexed Universal Life (IUL) Insurance

Indexed Universal Life (IUL) Insurance is a dual-purpose life insurance policy: Protection & Investment. This means that in addition to the health and financial protection benefits (such as Living Benefits and Death Benefits), buyers of IUL Insurance (specifically IUL Secrets) can also invest and accumulate financial growth from stock market activities.

Compared to traditional life insurance policies like Term Life and Whole Life, Indexed Universal Life (IUL) offers much higher returns, with an average interest rate of 6 – 10% per year. Additionally, participants in IUL policies enjoy tax-free withdrawals or compensation.

401(k) Retirement Plan

True to its name, the “401(k) Retirement Plan” is a retirement savings fund in the United States, named after Section 401(k) of the Internal Revenue Code of 1978.

When participating in a 401(k) fund, employees contribute a portion of their income into a retirement savings account. The advantage of the 401(k) plan is that the contribution is deducted directly from pre-tax income, thereby reducing taxable income. This money is then invested by the 401(k) fund in securities such as stocks, bonds, etc., to increase the accumulated amount over time. However, a disadvantage of the 401(k) private retirement fund is that retirement savings cannot be withdrawn early and are only available to company employees.

Basic Differences

From the initial concepts, it can be concluded that Indexed Universal Life (IUL) is a life insurance policy that includes investment and retirement savings features. In contrast, the 401(k) is a private retirement investment fund that focuses solely on money accumulation. Therefore, in terms of flexibility, participant eligibility, and versatility, Indexed Universal Life (IUL) outperforms the 401(k).

Comparison of Indexed Universal Life (IUL) with 401(k) on Several Criteria

Participant Eligibility

  • 401(k) Retirement Plan: As a form of retirement insurance for company employees, only those employed by companies or enterprises in the U.S. can participate in the 401(k).

  • Indexed Universal Life (IUL): IUL is a popular and flexible life insurance program, so anyone can join with the purpose of risk prevention and creating tax-free passive income for retirement.

Participation Costs

The participation costs for both Indexed Universal Life (IUL) and 401(k) are quite flexible; you can contribute any amount you want, with higher contributions leading to more retirement savings and vice versa.

However, the 401(k) private retirement fund has a maximum contribution limit (Annual Contribution Limit) of $20,500 per year for individuals under 50 years old. For participants aged 50 and above, they can make additional contributions (Catch-Up Contributions) of up to $6,500 per year.

For Indexed Universal Life (IUL), participants can flexibly allocate their contributions between the insurance component and the retirement savings component based on their financial capacity and objectives. Typically, participants in IUL Secrets contribute around $100 – $500 per month (minimum $1,200 per year) to achieve the highest investment performance and risk protection.

How It Works

  • 401(k) Retirement Plan: The company deducts a portion of the employee’s salary to contribute to the 401(k). The company also contributes an amount close to what the participant contributes, although this may vary based on the company’s policies (similar to social insurance in Vietnam). This money is then invested by the 401(k) fund to generate returns for retirement.

  • Indexed Universal Life (IUL): The amount participants contribute to IUL Secrets is divided into two parts: one part for protection benefits (living and death benefits), and the other for investment. IUL Secrets investment activities are closely linked to stock market performance, with the insurance company associating with a market index to determine the profit rate (e.g., S&P 500).

Taxes

  • 401(k) Retirement Plan: The 401(k) operates on a tax-deferred basis, meaning contributions are tax-free, but taxes are paid upon withdrawal.

  • Indexed Universal Life (IUL): This is a tax-free program, meaning participants do not pay any taxes. They receive the entire accumulated amount, including any death benefit compensation.

Market Risks

  • 401(k) Retirement Plan: The 401(k) program can incur losses if the investments in the 401(k) account do not achieve expected returns or if the investment market faces difficulties. When investing in the 401(k) program, participants’ money is typically invested in assets like stocks, bonds, mutual funds, and other financial assets. The performance of these investments can fluctuate, potentially leading to capital losses.

  • Indexed Universal Life (IUL): The IUL Secrets program features downside protection, “Zero is our hero,” meaning that even if the market declines, the program ensures no loss of principal. IUL Secrets’ returns typically range from 6 – 10%, with recent returns averaging between 8 – 9% over the past 10 years.

Should You Buy Indexed Universal Life (IUL) or 401(k)?

Based on the information clarified above, Indexed Universal Life (IUL) and the 401(k) Retirement Plan are suitable for different individuals:

  • Indexed Universal Life (IUL): This option is ideal for those seeking financial protection against risks, combined with a high-return, safe retirement investment policy. However, due to its comprehensive and flexible nature, participants in IUL Secrets contribute more compared to the 401(k) fund. Additionally, although IUL does not limit the age of participants, it has health requirements – the better the health and the younger the participant, the lower the premiums and the greater the benefits. Therefore, if you are planning to purchase IUL Secrets, it is advisable to join as early as possible.

  • 401(k) Retirement Plan: This option suits company employees or those working for enterprises. In terms of eligibility, the 401(k) fund is more accessible; anyone with a job and an employment contract can participate (similar to social insurance in Vietnam). However, the 401(k) does not provide health protection benefits and is less flexible than Indexed Universal Life Insurance (cannot withdraw funds early, fixed contributions, etc.). In return, the 401(k) requires lower monthly contributions than IUL, making it ideal for average-income individuals who do not prioritize health protection policies.

Another alternative to buying Indexed Universal Life (IUL) is to combine a 401(k) with a life insurance policy such as Term Life. This is considered a comprehensive solution as it meets both criteria: the 401(k) ensures retirement savings, while Term Life protects against health issues or unforeseen accidents.
